Is the keychain encrypted? If not, what would be an easy way to encrypt the keychain to prevent anyone from retrieving all of the passwords that you use for various accounts such as Amazon and mail?

Yes. Passwords (only password) are encrypted in the keychain.
Depending on your keychain settings, someone would either need to log in to your Mac account as you, or they may need to also unlock the keychain to use it.
