I mentioned that I use Time Machine for my backups. I have thousands of photos of my kids on the computer. What do you recommend as a third level of backup that I can store outside of my home. Should I just buy another hard drive and do a major backup and then store this offsite?

Yes. I would get another drive (they are so cheap nowadays) and use something like SuperDuper or Carbon Copy Cloner to create a "smart backup" of your Pictures folder that includes your iPhoto library. Then store it offsite.
Alternatively, you could look into one of those online backup/storage solutions. Depends on how big your collection is. Even using iDisk or Dropbox may be a solution for some people. Just copy the library there (overnight, if you connection is slow) every once in a while.
