What Is the Best Method To Set Up My New MacBook?

I have an mid 2011 iMac with (iOS 10.13.6) time capsule & passport external drive connected and will be setting up a new MacBook. Is using an ethernet cable to connect the external to MacBook recommended to transfer files?

So you want to connect the Ethernet cable to the new MacBook so it is connected to the Time Capsule to use Migration Assistant? That would work. You could also just use Wi-Fi if you don't have a cable. Ethernet could be faster in some cases, but it is still network speed which is slower than, say USB 3.

Is the Time Machine backup on the Time Capsule, or on the external drive? If on the drive, you could always connect the drive directly to the MacBook.

You can also connect the two computers directly, but you'd need the cable that perfectly connects the two, which could be hard to find.
